Cryptocurrency markets are known for extreme volatility. This lesson covers two fundamental risk management tools: setting effective stop-losses and determining appropriate position sizes to protect your capital.
Trading cryptocurrencies can be exciting due to their potential for large price swings. However, this same volatility means that the risk of significant losses is also high if not managed properly. Effective risk management is arguably the most critical skill for long-term survival and success in any trading endeavor, especially in crypto. This lesson focuses on two foundational pillars: using stop-loss orders and implementing sound position sizing.
Astop-loss orderis an order placed with an exchange to sell a cryptocurrency when it reaches a certain predefined price. Its primary purpose is to limit your potential loss on a trade if the market moves against your position.
Why Use Stop-Losses?- **Limit Losses:**Prevents a small loss from turning into a catastrophic one.
**Remove Emotion:**Decisions are made before entering the trade, when you are more objective, rather than during the heat of a losing position.
**Protect Capital:**Your trading capital is your most important asset. Stop-losses help preserve it.
How to Set a Stop-Loss:- **Based on Technical Analysis:**This is the preferred method. Place your stop-loss at a logical price level that, if breached, would invalidate your original trade idea. Examples:- For a long (buy) trade: Below a recent swing low, key support level, or a bullish candlestick pattern's low.
For a short (sell) trade: Above a recent swing high, key resistance level, or a bearish candlestick pattern's high.
**Percentage-Based (Less Ideal):**Some traders use a fixed percentage below their entry price (e.g., 5% or 10%). This is less ideal as it doesn't consider market structure or volatility. A 5% stop might be too tight for a volatile altcoin but too wide for Bitcoin.
**Volatility-Based (e.g., ATR):**Using indicators like the Average True Range (ATR) to set stops based on recent market volatility (more advanced).
Types of Stop-Loss Orders:- **Stop-Market Order:**When the stop price is hit, it triggers a market order to sell/buy. Execution is guaranteed, but price can slip in fast markets.
**Stop-Limit Order:**When the stop price is hit, it triggers a limit order at a price you specify. Offers price control but no guarantee of execution if the market gaps past your limit.
Important Considerations for Crypto:- **Volatility:**Crypto can be extremely volatile. Setting stops too tight ("too close" to your entry) can lead to being "stopped out" by normal price fluctuations before your trade idea has a chance to play out. Allow for some "wiggle room" based on the asset's typical volatility, but not so much that the risk becomes too large.
**"Wick Outs":**Crypto charts often have long wicks. Consider placing stops beyond the wicks of key candles or structural points.

Position sizingis determining how much of your trading capital to allocate to a single trade, based on your predefined risk per trade and the distance to your stop-loss.
**The 1-2% Rule (Common Guideline):**A widely recommended guideline is to risk no more than 1% to 2% of your total trading capital on any single trade.- Example: If you have a $1,000 trading account and use the 1% rule, you should not risk more than $10 on any single trade.
